The intercooler on the tdi and td5 diesels goes between the turbocharger and the engine. It (as its name implies) cools the air which the turbocharger has compressed (and so heated) before it is fed to the engine to burn the fuel.

Its advantage comes from the fact that cooler air is more dense (and so contains more Oxygen per litre) and that is what we want in the engin - more oxygen for bigger bangs.

It also helps to keep temperatures down in the combusions chambers and this prevents melted pistons and other nasties that used to happen with the early LR turbo diesels which were not intercooled.

In short, it cools the intake air to increase performance and increase reliability
